What is the orange plug in the valve cover for? What do I replace it with as it appears to be melting?

Yeah. It's either for a breather or a PCV valve (early ford small blocks have the PCV valve there). both items are used to ventilate the engine crank case (relieve blow by gases, etc.) With an emission controlled car the breather is often connected to the air cleaner.
