Im in the middle of doing a head swap on a 1KZ as well as a turbo rebuild.
While we were taking the turbo apart we found part of the compressor wheel broke off and got eaten up by cylinder #3. Theres groves in the walls and a chunk on the top of the piston.

Wondering if anyone has some advice on what my best options are here and what the process is to fix this. Right now Im getting ready to start pulling the block.

Ouch!

From the looks of scoring; agree that engine needs to come out. Not sure if the 1kz uses Cylinder Liners or not. The interweb seems to sell them. Search pulled up a thread on here arguing over if 1kz's do or don't utilize cylinder liners.

OK, so I got logged out and my response was cut short.

If it were my engine I'd be pricing out a few options before pulling engine.

1) price of a new or re-man 1kz short block
2) Pricing of 4x cylinder liners with pistons and rings
3) a machine shop specializing in diesel engine service working on the block.

I'd expect to execute either option 2 or 3 being that I am in the US and doubt 1kz short blocks are available at a local dealership. Would ideally like to go down option 2..... that is if this engine actually uses replaceable cylinder liners. When finances permit would pull block and remove pistons, crank, camshaft then clean everything up. Would then try and extract that damaged liner and if it goes ok pull the other three. Would then order liners, pistons, rings, bearings, gaskets, required tools, and a hone. While putting engine together would try and find someone willing to service the turbo. Turbo's are small and can be shipped a lot easier than engines. Meaning service does not need to be local.

And then..... do you want to service the engine or have someone else service it?
